While I wouldn't recommend using the CHL as ID for TSA, I believe the TSA could use it. From the TSA website:

"Acceptable IDs include:

U.S. passport
U.S. passport card
DHS "Trusted Traveler" cards (NEXUS, SENTRI, FAST)
U.S. Military ID (active duty or retired military and their dependents, and DOD civilians)
Permanent Resident Card
Border Crossing Card
DHS-designated enhanced driver's license
Drivers Licenses or other state photo identity cards issued by Department of Motor Vehicles (or equivalent)
A Native American Tribal Photo ID
An airline or airport-issued ID (if issued under a TSA-approved security plan)
A foreign government-issued passport
Canadian provincial driver's license or Indian and Northern Affairs Canada (INAC) card
Transportation Worker Identification Credential (TWIC)"

The CHL is a state-issued photo ID card. The Texas Department of Motor Vehicles doesn't issue drivers' licenses, so the I think DPS would be the equivalent for this purpose.

Again, I wouldn't advise it, primarily because of the additional attention it might get. In a pinch (lost or expired DL, for example), however, it should work.

While just letting it go was definently the better reaction it still would have been tempting to say, "I don't like highly intrusive government agencies that have no regard for the rights of its citizens. History has shown they have killed to many innocent people".

My first drivers license was paper type w/ no picture.

My first drivers license was paper type w/ no picture.
Mine too. NY with 16 character license "number." I think it had letters and numbers.

My grandfather had one that was maybe an inch and a half tall and 3 or 4 inches wide...

Having been a TSA screener, or agent, or officer, or whatever they called us for over three years, I would have told him that his personal opinion expressed to me in that manner was objectionable and asked for his supervisor. Totally inappropriate under the circumstance and TSA rules.
